Mortgage Payoff: Look Beyond the Interest Rate

Should I Keep A Mortgage Just For The Deduction?

A deduction does not reimburse the interest you pay. Compare the actual tax benefit, loan terms, household liquidity and other priorities rather than assuming that every dollar of interest saves a dollar of tax.

Understand What an Extra Payment Changes

Early home payoff is Ramsey’s sixth step. For a household considering it, start with the lender’s rules: how an extra payment is applied, whether a penalty exists, and what changes about the remaining loan. Confirm the instruction instead of assuming the payment automatically reduces principal as intended.

Then look beyond the mortgage statement. Property taxes, insurance, maintenance and repairs continue after the loan ends. A paid-off home still needs a place in the budget.

A Deduction Is Not A Reimbursement

Qualified home-mortgage interest may be an itemized deduction, subject to requirements and limits. Its practical value depends on your return. Paying interest does not automatically create an incremental tax benefit over the standard deduction.

For a simplified illustration, a fully usable $1,000 deduction at a 22% marginal rate reduces tax by $220, not $1,000. That illustration assumes the entire deduction changes taxable income at that rate; your return can work differently. A tax benefit changes an expense’s net cost. It does not make the expense disappear.

Do Not Empty the Reserve to Improve One Number

Before a large principal payment, list what cash remains for essential expenses, known bills and emergencies. Money committed to home equity is not the same as cash available for next month’s needs. Compare the whole picture before treating a lower balance as the only objective.

If funds would come from selling an asset or taking a retirement distribution, review that transaction separately. The source of the payment can matter as much as the debt being paid.

Bring A Useful Question

Instead of “Is mortgage interest deductible?” ask “What is the actual tax effect of this proposed payoff on my return, and what cash would remain?” Bring the loan statement, Form 1098, recent return and proposed funding source. Rental or business property raises different questions from your personal home and should be identified at the start.
